The Ethics of AI in Credit Decisions: Fairness, Bias & Transparency

Automation helps with speed. However, it should not replace the review. Human review is a good check and balance. 

Example: When a mid-sized distributor is flagged as a high credit risk based on seasonal patterns of revenue, a credit analyst may review the situation and overrule the decision.

Transparency helps avoid ethical pitfalls. This builds trust and allows for improvement. 

Example: When a loan application is rejected, it is important to document the reasons, such as cash flow volatility or high leverage ratio.

1. Trust Building with Business Clients 

In lending, relationships are important. When a business applies for a loan, it wants a clear answer. Clear answers lead to better long-term relationships.  

Example: A mid-sized logistics business is turned down for a working capital loan. If the lender just says, “Your AI score was too low,” it hurts trust. But if the lender says, “The debt-to-income ratio and recent payment delays were factors,” the business understands.  

2. Better Internal Risk Management 

Credit decision teams must understand how AI arrives at decisions. If not, they cannot improve it. When decisions are explainable, teams can improve policies and risk appetites.  

Example: If an AI system repeatedly penalizes startups, credit teams must understand why. Is it revenue variability? Lack of credit history? 

3. Boosts Decision Confidence for Executives 

Executives and board members require confidence. They must be assured that AI-based credit decisions are consistent with business strategies.  

Example: A CFO analyzing the quarterly performance of lending activities must be able to explain changes in approval rates.  

4. Improves Customer Experience 

Companies seek feedback. They can improve when they understand the reasons for loan rejections.  

Example: A wholesale distributor discovers that cash flow unpredictability is the key issue. It refocuses its payments and applies successfully. 

Preparing for AI Regulation: What CFOs and CROs Should Do Now 

Here are the steps that CFOs and CROs need to undertake  

1. Identify Where AI Is Used in the Business 

The first step is to make a list of all the systems that use AI. These include credit scoring, anti-fraud, onboarding, and pricing systems. This helps the leadership team understand where the risks are. 

Example: A lending business uses AI for credit decisions and portfolio management. The CFO and CRO keep a list of such systems. 

2. Identify Risk Exposure 

Not all AI systems are created equally. Some are riskier than others. CROs need to prioritize systems based on their impact, financial risk, and reputational risk. 

Example: An AI system that impacts commercial loan decisions is riskier than an AI system used for marketing analysis. 

3. Enhance Governance Structures 

There will be a need for accountability in regulations. It is important to establish ownership of every AI system. This will eliminate confusion when conducting audits. 

Example: A bank decides to share the responsibility of its AI credit engine between the risk and finance departments. The CRO is responsible for model performance. The CFO is responsible for financial performance and reporting. 

4. Integrate AI Strategy with Financial Planning 

There will be an increase in compliance costs due to regulations. CFOs must plan for this. This will prevent sudden financial pressure. 

Example: Budgeting for model validation software, compliance personnel, and training will be necessary. 

5. Conduct Independent Audits and Stress Tests 

Independent audits will increase credibility. They will also help identify blind spots. The CRO can use this information to adjust before regulators act. 

Example: A commercial bank decides to conduct an independent audit of its AI system to check for bias and performance during economic downturns.
